Very co-incidentally I ran into this same problem last night on the same
machine. I had set up the new user from the command line. I seemed to recall
that there was a bug which required the new user to be set up using the
graphical tool from control-panel. I set up the new uses this was with no
password, logged in as the new user and was able to set a password with
"passwd" with no problems.
