Do you have the XSERVER set to Xvesa? The Xvesa driver does not pay
attention to the X_MODE variable. The mode for the vesa driver is set
in /opt/ltsp/i386/etc/rc.local using a cryptic hex value, the default
is "-mode 0x0117".
Try setting the XSERVER back to the default & set the X_MODE to 800x600.
At the lower resolution, the text quality will probably be fine. It's
at the higher resolutions that the video suffers with the default driver.

Try setting the X_MOUSE_PROTOCOL to IMPS/2
