You should probably read the ENCRYPTION.txt file in the Samba
documentation.  You have to ether enable plain-text passwords in Windows
98, or create the /etc/smbpasswd file, set the user's passwords, and
enable encription in Samba.  Samba can only use the normal password file
if Windows is sending plain-text passwords.
