Will the original release of RHEL 3 ISOs remain "active" on the RHN

Once U1 is out, will Red Hat continue to release targeted security
erratas based on the original packages, where necessary, or will all
future security updates only extend the U1 versions of packages?

First, it's safe to consider the changed packages in Update 1 as a collection of erratas.

Does this imply that if we install all of the errata that have come out
- i.e. we're current with up2date - does this mean that we do not gain
anything by installing U1?

All of the changes in U1 will appear as errata updates in up2date. As long as you're running up2date there's no reason to perform a CD update or fresh install.
