it depends which kernel you are using, it seems it doesn't have loopback
device support. can be seen cat /proc/devices
Block devices:

I had a similar problem because too many loop devices were in use. So
the initrd file could not be created and the kernel install failed.
Maybe you have mounted the U4 isos in file system?
