You have to use hd0, hd1, ... in grub.
I have always done this config while the system is running. Unless I mess
something up and I have do it at boot ;)
Also the partitions numbers start with 0. So (hd0,0) is the first
partition on the first drive. Since it couldn't find stage2 I would guess
that grub was looking in the wrong partition. The partition you specify
has to be the one with /boot.

I have it working on 3 different boxes. With both IDE and SCSI configs. I
am no lilo nor grub expert but I have found that grub is much easier to
configure.
